Only in Spanish, apologies. In summary, the CEO says that Islas will suspend their scheduled operations, and keep only their charter flights... He talks about "unfounded complaints" brought up by their main competitor, Binter Canarias...

Reports were flooding in this morning about the Canary Islands airline, Islas Airways having to cancel a third of flights on Sunday. In a press conference at 18:00 this evening, the announcement was made that the company have temporarily suspended scheduled flights due to exceptional circumstances, all of their flights from today have been cancelled.
Islas Líneas Aéreas Suspend Flights
The problems started last Tuesday when the airline were forced to cancel flights due to a number of pilots calling in sick. Apparently the company have been unable to pay staff for a couple of months, which led to the claim for illness. It’s believed that approximately 12 million euros is owed to Islas Airways for the resident discount scheme, which is one of the reasons that the airline has been experiencing economic difficulties.
The announcement released for passengers travelling with Islas Líneas Aéreas confirmed that from the 16th October 2012 Islas Airways are temporary suspending their regular operations due to exceptional circumstances and all their flights have been cancelled from today.
President of Islas Airways, Miguel Concepción communicated the decision to temporarily close the airline for reorganisation to the Ministerio de Fomento.
Passengers with flights booked with Islas Airways are advised to contact their travel agent or the call centre / company website if purchased direct from the airline for refunds.

Quoting jdevora (Reply 4): This is very bad news for us, it gives Binter the intra-islands flights monopoly.
Indeed, this is bad news for an island region dependent on air travel to communicate the islands. I do not know the reasons for Islas' downfall, but if the market is not big enough to sustain two competitors, then Binter should be made to operate under a public service contract with regulated fares and routes.
