Air Europa, afaik, had been in merger talks with Iberia, had some kind of agreement with Alitalia (and still has according to the latest AZ timetable), and was rumoured to tie up with KLM. I do not know the correct chronological sequence of the above, ...can someone please shed more light into what is happening at Air Europa at the moment?

Air Europa just started its codeshared operations with Malev. Malev resumed its Budapest-Madrid route and put its code on connection flights from Madrid and Barcelona to other cities in Spain and Latin America, Air Europa put its code on all Malev flights from Spain to Budapest and on some flights to Eastern Europe destinations.

Air Europa are very independent of IB.... Considering the way IB treated them post September 11th.
What Spain needs is a strong second carrier, combined by the merging of Spanair and Air Europa.
These two carriers are too small to compete effectively.
They then need to focus on two main cities (PMI and BCN - in my opinion, and fly frequent domestic services from these cities.) When they get this right, then they should move back into European flights
