Because higher resolution automatically comes with worse noise and contrast quality - manufacturing a 5MP chip which is actually as good as a 2MP one is quite a bit more demanding and expensive. There are good high-res chips, of course, but at comparable technology, the lower-res chip will often give you a better picture (more photons per pixel area -> less noise, higher dynamic range).
We'll have to see whether the iPhone camera is actually any good, but testers routinely warn against megapixel fetishism. Some even recommend getting an older camera with a lower resolution because of the lower overall quality of the newer high-resolution model.

Definitely flash. If it had a harddisk, it would have at least 30-40GB of memory. 4 and 8GB are typical flash-based capacities (identical to the larger iPod nano models).
Which is a good choice in my view, since a pricey smartphone such as this shouldn't be mechanically fragile as harddisks inevitably are.
